The second part of the risk statement is a second natural language statement called the consequence and describes the undesirable attribute or state of affairs. The two statements are linked by a term such as "therefore" or "and as a result" that implies an uncertain (less than 100 percent) but causal relationship. The two-part formulation process for risk statements has the advantage of coupling the risk consequences with observable (and potentially controllable) risk conditions early in the risk identification stage.
Understanding the characteristics of downstream effect is critical later in the risk identification process when ranking risks to ensure that the most important ones get the attention they deserve since a risk may have a high operational consequence but a low downstream effect, or vice versa.
These best practices will be beneficial during the risk identification step.
An example of a risks list produced during the identification step is depicted in the following table. The risks list in tabular form is the main input for the next stage (analysis) of the risk management process and will become the master risks list used during the subsequent management process steps.
When formulating a risk statement, the operations staff should consider the root cause or originating source, of the risk condition. Understanding root causes can help to identify additional, related risks. There are four main sources of risk in IT operations:
The set of all possible conditions is nearly infinite, and the sheer volume can make it difficult for the operations staff to focus on one at a time, especially during brainstorming. An effective solution, and one that has benefits later in the process, is to subdivide all of the possible conditions into a table with one row for each of the four causes of risk and one column for each of the four types of downstream effect.
Identification discussions are very important. A key to their success is to represent all relevant viewpoints, including stakeholders as well as different segments of the operations staff. This is a powerful way to expose assumptions and differing viewpoints. The ultimate goal of the identification discussion is to improve the organization's risk management capability.
When a group adopts risk management, the first step is often a brainstorming session to identify risks. Identification does not end with this meeting. Identification happens as often as changes are able to affect the IT infrastructure-which is to say, identification happens every day.
For instance, we could own a call option on a stock that is currently trading at $49 per share. We will say that we own a call with a strike price of $45 and the option premium is $5. Because the stock is $4 more than the strike's price, then $4 of the $5 premium is intrinsic value (equity), which means that the remaining dollar is extrinsic value. We can also figure out how much we need the stock to move to profit by adding the price of the premium to the strike price (5 + 45 = 50). Our break-even point is $50, which means the stock must move above $50 before we can profit (not including commissions).
Another major portion of extrinsic value is implied volatility – also known as vega to option investors. Vega will inflate the option premium, which is why well-known events like earnings or drug trials are often less profitable for option buyers than originally anticipated. These are all reasons why an investor needs an edge in option buying.
Options are contracts that give option buyers the right to purchase or sell a security at a predetermined price on or before a specified day. They are most commonly used in the stock market but are also found in futures, commodity and forex markets. There are several types of options, including flexible exchange options, exotic options, as well as stock options you may receive from an employer as compensation, but for our purposes here, our discussion will focus on options related to the stock market and more specifically, their pricing.
Options with intrinsic value are said to be in the money (ITM) and options with no intrinsic value but are all extrinsic value are said to be out of the money (OTM). Options with more extrinsic value are less sensitive to the stock's price movement while options with a lot of intrinsic value are more in sync with the stock price. An option's sensitivity to the underlying stock's movement is called delta. A delta of 1.0 tells investors that the option will likely move dollar per dollar with the stock, whereas a delta of 0.6 means the option will move approximately 60 cents on the dollar. The delta for puts is represented as a negative number, which demonstrates the inverse relationship of the put compared to the stock movement. A put with a delta of -0.4 should raise 40 cents in value if the stock drops $1.
Who's Buying Options and Why? A variety of investors use option contracts to hedge positions, as well as buy and sell stock, but many option investors are speculators. These speculators usually have no intention of exercising the option contract, which is to buy or sell the underlying stock. "Over the past several months, we have received significant customer feedback about the current CBOT grain trading hours," said Tim Andriesen, Managing Director, Agricultural Commodities and Alternative Investments, CME Group. "As a result, we engaged our customers more formally through one-on-one conversations, focus groups and an online survey, which attracted more than 4,000 responses, to determine what hours best meet their needs. While there were varying opinions about what the modifications to hours should be, we believe these changes balance the needs of our diverse global customers based on their feedback."
Beginning April 8, electronic and floor trading hours for CBOT Corn, Soybeans, Wheat, Soybean Meal, Soybean Oil, Rough Rice, Oats, and KCBT Wheat futures and options, plus all related CBOT and KCBT calendar spread options and inter-commodity spread options, will be amended as follows:
Pending CFTC review, trading in CBOT grain and oilseed and KCBT markets will be reduced from the current 21 hours, both on the floor and via its CME Globex electronic trading platform.
